Yes, as long as you don't enter a town with the diadem in your party's possession, you can drop it at any time and go back to fight Murkon again. Having said that you need to get off the level to reset it, by either going up stairs or entering a town.

Yes on both counts. (But see above answer.)

I personally have a six-person party ranging between levels 223 and 354, but check the Hall of Fame to see how well other people did.
