The knife isn't to dig with. At some point, the gardener will walk away on his own. You just have to focus on other stuff for the time being and check back every now and then to see if he's gone.

As for the knife, try looking around the top story of the house to find a way to use it. And then do a little searching. :) That should get you moving again.
